Definitely go with the hand-made woolens -- they are beautiful (just beware they can get pricey)...we found them just about everywhere we went. Tell her to look for stuff that's made in Iceland (there's some out there that's made in Latvia). In addition to the knit-wear there is also a lot of boiled wool to be found -- scarves, mittens, blankets, etc.
Best deal of the week for me was a hand-knit wool cardigan in a dark blue with dark pink accents that I found at the 2nd hand store on the main street in Reykjavik (tell her it's by where the laundry is hanging over the road) -- got it for <$48 (such a deal!).
